between\u2003come\u2003two\u2003intermediate\u2003functions:\u2003
preserving\u2003financial\u2003stability\u2003(which\u2003is\u2003often\u2003
called\u2003\u201cmacro-prudential\u201d),\u2003and\u2003the\u2003\u201cmicro-
prudential\u201d\u2003supervision\u2003of\u2003large\u2003institutions,\u2003
especially\u2003the\u2003systemically\u2003important\u2003finan-
cial\u2003institutions.
Everyone\u2003 agrees\u2003 that\u2003 monetary\u2003 policy\u2003
should\u2003 be\u2003 the\u2003 sole\u2003 preserve\u2003 of\u2003 the\u2003 central\u2003
bank.\u2003But\u2003where,\u2003after\u2003that,\u2003do\u2003you\u2003draw\u2003the\u2003
line?\u2003Some\u2003people\u2003would\u2003draw\u2003it\u2003right\u2003there,\u2003
at\u2003point\u20031\u2003in\u2003the\u2003figure,\u2003by\u2003assigning\u2003systemic\u2003
risk\u2003 regulation\u2003 to\u2003 some\u2003other\u2003body,\u2003 such\u2003as\u2003
the\u2003 Treasury\u2019s\u2003 proposed\u2003 Financial\u2003 Services\u2003
Oversight\u2003Council.22\u2003 To\u2003me,\u2003 such\u2003 a\u2003 separa-
tion\u2003of\u2003 functions\u2003 ignores\u2003obvious\u2003 and\u2003prob-
ably\u2003 strong\u2003 economies\u2003 of\u2003 scope.\u2003 Preserving\u2003
financial\u2003stability\u2003is\u2003so\u2003closely\u2003related\u2003to\u2003the\u2003
standard\u2003goals\u2003of\u2003monetary\u2003policy\u2003(stabilizing\u2003
output\u2003and\u2003inflation)\u2003that\u2003it\u2003is\u2003\u201ca\u2003proper\u2003inci-
dent\u2003thereto.\u201d\u2003It\u2003therefore\u2003seems\u2003somewhere\u2003
between\u2003 foolish\u2003 and\u2003 impossible\u2003 to\u2003 separate\u2003

be\u2003major\u2003elements\u2003of\u2003the\u2003cure.\u2003Indeed,\u2003this\u2003
proposition\u2003 is\u2003close\u2003 to\u2003 tautological.\u2003 It\u2003 is\u2003dif-

blance\u2003 to\u2003 one\u2003 another.25\u2003 Their\u2003 risk\u2003 pro-
files\u2003are\u2003starkly\u2003different,\u2003as\u2003are\u2003their\u2003legal\u2003
and\u2003 management\u2003 structures.\u2003 Systemically\u2003
important\u2003 financial\u2003 institutions\u2003 are\u2003 likely\u2003
to\u2003be\u2003global,\u2003while\u2003small\u2003banks\u2003are\u2003almost\u2003
certain\u2003 to\u2003 be\u2003 local.\u2003 And\u2003 so\u2003 on\u2003 and\u2003 on.\u2003
Besides,\u2003small\u2003banks\u2003do\u2003not\u2003pose\u2003systemic\u2003
risks\u2003 unless\u2003 thousands\u2003 of\u2003 them\u2003make\u2003 the\u2003
same\u2003mistakes\u2003at\u2003the\u2003same\u2003time\u2003(e.g.,\u2003as\u2003in\u2003
the\u2003S&L\u2003crisis\u2003of\u2003the\u20031980s).
Thus,\u2003 in\u2003 the\u2003U.S.\u2003 context,\u2003 it\u2003 seems\u2003 sensi-
ble\u2003 to\u2003assign\u2003 the\u2003Fed\u2003 responsibilities\u2003 for\u2003 (a)\u2003
monetary\u2003 policy,\u2003 (b)\u2003 systemic\u2003 risk,\u2003 and\u2003 (c)\u2003
supervising\u2003 systemically\u2003 important\u2003financial\u2003
institutions\u2014which\u2003might\u2003mean\u2003 the\u2003 \u2003largest\u2003

tasks\u2003be\u2003assigned\u2003to\u2003a\u2003separate\u2003agency,\u2003as\u2003is\u2003
done\u2003in\u2003the\u2003United\u2003Kingdom\u2003and\u2003elsewhere?\u2003
I\u2003 have\u2003 just\u2003 argued\u2003 that\u2003 the\u2003 Fed\u2003 should\u2003
supervise\u2003 all\u2003 systemically\u2003 important\u2003 finan-
cial\u2003 institutions.\u2003 But\u2003 what\u2003 about\u2003 the\u2003 thou-
sands\u2003of\u2003other\u2003banks\u2003and\u2003nonbank\u2003financial\u2003
institutions\u2003in\u2003the\u2003United\u2003States?\u2003There\u2003the\u2003
case\u2003 for\u2003 supervision\u2003 by\u2003 the\u2003 central\u2003 bank\u2003 is\u2003
far\u2003weaker.
Two\u2003main\u2003 issues\u2003 are\u2003 relevant\u2003 to\u2003deciding\u2003
whether\u2003or\u2003not\u2003the\u2003central\u2003bank\u2003should\u2003also\u2003
be\u2003 a\u2003 safety\u2003 and\u2003 soundness\u2003 supervisor.\u2003 One\u2003
